If your business collects cash from customers slowly, pays suppliers quickly, and holds a lot of inventory, you have more capital tied up than a comparable that does the opposite — and that difference affects reported margins even if underlying pricing is identical. The working capital adjustment converts differences in receivables, payables and inventory into an interest-equivalent amount, using a chosen interest rate, and adds or subtracts that from the margin being compared. It is the most commonly applied comparability adjustment in practice.
Technical definition
A quantitative comparability adjustment under OECD Transfer Pricing Guidelines Chapter III paragraphs 3.47-3.54 that normalises the reported operating margin of the tested party and comparables for differences in net working capital (accounts receivable plus inventory less accounts payable, typically expressed as a percentage of sales or costs), by applying an imputed short-term interest rate to the working capital differential.
Why it matters
It is the single most frequently applied and most frequently challenged comparability adjustment, because it directly moves the calculated range and because the choice of interest rate and formula involves genuine judgment that tax authorities scrutinise closely.
How it works in practice
- 01Calculate net working capital as a percentage of sales (or another appropriate base) for the tested party and each comparable.
- 02Select an appropriate short-term interest rate, often a local or regional benchmark rate.
- 03Calculate the working capital differential between the tested party and each comparable.
- 04Multiply the differential by the interest rate to derive the adjustment amount.
- 05Apply the adjustment consistently to derive an adjusted margin for both tested party and comparables, then recompute the range.
Worked example
Calculating the adjustment
A distributor holds average net working capital of 18% of sales, versus a comparable's 8%. Using an imputed interest rate of 5%, the working capital differential of 10 percentage points of sales translates to a 0.5 percentage point adjustment (10% x 5%) to the comparable's operating margin, reflecting the extra capital cost the distributor bears that the comparable does not. Applied across the full comparables set, the adjusted interquartile range shifts from 2.5%-4.0% to 2.8%-4.6%, and the distributor's actual 2.9% margin, previously below range, now falls within it.
Common mistakes
- Using year-end balances rather than average balances, which can be distorted by timing.
- Choosing an interest rate with no stated source or rationale.
- Adjusting comparables only, leaving the tested party's own working capital unadjusted for comparison purposes.
- Applying the adjustment mechanically without checking it actually improves reliability.
Audit red flags
- An adjustment large enough, relative to the unadjusted range, to single-handedly move an out-of-range result into range.
- No disclosure of the interest rate source or the averaging convention used for balances.
- Adjustment applied inconsistently year to year without explanation.
